Skill-vs.-Luck Investing Has Risky Effects

NEW YORK (TheStreet) --TheStreet.com alum Barry Ritholtz recently shared a post from investment manager Bob Seawright that explored the difference between skill and luck when to comes to investing. Seawright invoked something called the Wyatt Earp effect where Earp famously survived countless gunfights and while history looks back at Earp as having been very skilled, luck also had to play a very large role.

Seawright continues that Bill Miller's streak of beating the S&P 500 for 15 years in a row as he managed the Legg Mason Value Trust (LMVRX) was by Miller's own account "an accident of the calendar."

Understanding the difference between skill and luck is crucial. When a long, lucky streak is confused with skill it can lead to overconfidence which can then lead to increased risk taking. In managing the Legg Mason Value Trust Miller took big risks despite the above quote attributed to him by Seawright.

He had very large positions financial stocks including Fannie Mae and Freddie Mac going into the financial crisis which he did not sell causing his fund to fare far worse with a 73% drop compared to the S&P 500's 56% decline. Overconfidence is a behavior that repeats in stock market history. One recent anecdotal example came during the internet bubble and subsequent tech wreck. As high-flying internet stocks rose, legions of day trading shops were opened around the country so that newly minted traders could quit their regular jobs and easily click their way to wealth as internet stocks kept growing to the sky. What many thought was easily acquired day trading skill turned out to be luck that soon went bad ultimately leading the first 50% decline of the preceding decade. Recent signs of similar overconfidence could include 3D printing stocks. Like the internet, 3D printing is likely to be life changing. Going into mid-November 3D Systems (DDD)was up 120% and ExOne (XONE) was up 120% from its IPO in February. Both stocks were hit very hard last week; DDD was down 9% and XONE was down 14%. XONE is down 25% from its high this summer but that did not dissuade Voxeljet (VJET)from its IPO one month ago. After rocketing to a 106% gain in just 18 trading days, it then fell 47% from its high last week.

After a few months of "skillful" trading, luck may have run out on the group... at least for the time being.

The conclusion drawn by Seawright is the need focus on process in order to achieve investment success to which I would add the word discipline. When you can truly accept the role luck plays in investing it then becomes much easier to focus on process and when you know you have a process that can lead to long-term investment success it makes it easier to remain disciplined to your chosen process.

By remaining disciplined you will create your own luck.

This is especially true in 2013 as the year winds down to an end. If you adhere to some sort of investment strategy other than indexing then you have likely lagged behind the S&P 500's 27% gain. Just as Bill Miller realized he would not beat the market every year, neither can anyone else. If your investment strategy has lagged behind the S&P 500 index you might be tempted to switch to indexing because of how well it did this year. Doing so would be an undisciplined disregarding of process. Through most of the last decade no one wanted to touch indexing with a ten-foot pole as the S&P 500 endured a volatile round trip to nowhere; from March 10, 2000 to May 9, 2007 the index was unchanged. Indexing was no worse back then as today, it just so happens that indexing has beaten most other strategies this year after lagging so many strategies before. Giving up on a strategy because of impatience once is likely to be repeated in the future which results in repeatedly chasing what was hot last year which will inhibit investment success. If your equity portfolio is up 10 or 20%, your process is not broken, 2013 just one of those years where your process wasn't the best performer and that is ok because no process can be the best performer every year. Buying Low Thwarted by Narrowest Stock Valuation Gap Ever

Cheap is converging with expensive in the American equity market, narrowing options for investors looking for bargains after the broadest rally on record lifted almost 90 percent of the Standard & Poor's 500 Index this year.

The difference in valuations shrank to the smallest since at least 1990 after companies such as Hormel Foods Corp. and CenterPoint Energy Inc. rose to levels that match Ralph Lauren Corp. and Citrix Systems Inc., whose five-year average profit growth rate is twice as big. A measure of the dispersion of price-earnings ratios in the S&P 500 compiled by Goldman Sachs Group Inc. narrowed to 41 percent in June, the lowest on record, and held around that level since.

While four years of earnings growth and the Federal Reserve's near-zero interest rate have led the S&P 500 on a 166 percent rally since March 2009, they have also driven up valuations just as the bull market approaches the end of its fifth year. The monolithic market means investors may have nowhere to hide should shares fall.

"We've seen a runup in prices in the market, and we don't think it's cheap anymore," Bruce McCain, who helps oversee more than $20 billion as chief investment strategist at the private-banking unit of KeyCorp in Cleveland, said in a Nov. 13 phone interview. "Those who simply like to buy cheap and get a regression to the mean may have less luck."

The S&P 500 climbed 1.6 percent to a record 1,798.18 last week after Fed Chairman-nominee Janet Yellen signaled she will continue the stimulus programs of her predecessor Ben S. Bernanke, and retailers suggested holiday demand would be stronger. The measure advanced 26 percent in 2013, on track for the biggest annual return in a decade. S&P 500 futures expiring in December were little changed at 9:56 a.m. in London today.

Broadest Rally

More than 440 of the S&P 500's companies have gained in 2013, the most for any year at this point since at least 1990, data compiled by Bloomb! erg show.. Advances since March 2009 have been spread among all 10 S&P 500 groups, with consumer discretionary shares up 309 percent, about four times the jump in shares of utilities companies. In the bull market from 2002 to 2007, energy stocks outpaced consumer staples shares by about sixfold.

The breadth of this year's rally has led valuations throughout the market higher. The average S&P 500 company's price-earnings ratio rose 40 percent to 20 in 2013, twice the increase for 2012 at this point of the year, according to data compiled by Bloomberg.

Economic Reality

"This market clearly has had a life of its own that's been divorced from a lot of economic reality, and so valuations are much higher," Martin Leclerc, founder of Barrack Yard Advisors LLC, said in a Nov. 14 phone interview from Bryn Mawr, Pennsylvania. His firm oversees $230 million. "Everyone bemoans the fact that the set of companies selling at very good prices has really been diminished."

Health-care shares saw the biggest multiple expansion this year, trading at 17.5 times estimated earnings last week, the highest since 2007. A group of consumer-staples stocks trades at 18.6 times estimated earnings, compared with the average of 16.4 before the bull market, according to data since 1990 compiled by Bloomberg. The price-earnings ratio for utilities shares reached 16.1, compared with the 13.8 average before 2009.

"The mantra was bond-like stocks for 18 months, from the middle of 2011 until Bernanke said the word taper," Eric Green, director of research and fund manager at Penn Capital Management, said by phone Nov. 14. The Philadelphia-based firm oversees about $7 billion. "The uncertainty has forced individual investors and institutions into more defensive types of stocks."

Value Stocks

Hormel Foods's valuation climbed 33 percent to 20.3 times estimated earnings in the last 12 months. The multiple for the maker of Spam luncheon meat is 30 percent higher than the me! an for the! decade before the bull market, according to data on reported earnings compiled by Bloomberg.

CenterPoint Energy, which distributes power to Houston, is up 30 percent in 2013, boosting the price-earnings ratio to 17.2 from 14.1 in January. Before this year the utility provider traded at a 33 percent average discount to the S&P 500 since 1990, data compiled by Bloomberg show.

Shares of AmerisourceBergen Corp., the pharmaceutical company that pays a 24-cent dividend, advanced 61 percent this year. The price-earnings ratio for the Valley Forge, Pennsylvania-based company increased 53 percent to 18.9 in 2013, Bloomberg data show.

Stock Multiples

Those valuations are about the same as stocks with earnings more tied to economic growth. Ralph Lauren, the retailer of its namesake brand clothing, trades at 19.1 times profit projections. Citrix Systems, the Fort Lauderdale, Florida-based software maker, has a multiple of 17.6, and Monsanto Co., the world's largest seed company, trades at 21.1 times earnings. ˜

"Investors are assigning similar values to more stocks despite very different earnings growth profiles," Brian Belski, chief investment strategist with BMO Capital Markets, wrote in a note last month. "These trends are not likely to continue."

The longer a rally goes on, the more valuations adjust to individual companies' earnings, meaning stocks with lower growth whose multiples have surged this year may see them drop back down, according to Belski.

While stock prices have risen faster than S&P 500 profits, analysts expect earnings to pick up in 2014. Profits will expand 10 percent next year and 11 percent in 2015, according to Bloomberg data. Nine of 10 S&P 500 industries will post faster individual growth next year, analyst estimates compiled by Bloomberg show.

Fair Value

"The P/E is just a reflection of expectations of how much those cash flows are going to grow," Wayne Lin, a portfolio manager at Baltimore-based Legg! Mason In! c., which oversees $670 billion, said in a Nov. 13 phone interview. "Earnings can continue to grow," he said. "This runup is just a return to fair value for equities."

Shares of companies whose earnings depend on economic growth are still cheaper than historic averages. A group of technology stocks has a valuation of 14.6, 27 percent lower than the average since 1991 and a fraction of the level it reached in 2000, data compiled by Bloomberg show. Energy shares are 9.1 percent cheaper than the 22-year average.

The full S&P 500 trades at about 17.5 times trailing 12-month earnings, in line with the average since the end of World War II, according to S&P data. The multiple stayed low as profits almost doubled from the level in 2008 and the Fed's accommodative policies kept stocks relatively attractive.

'Not Expensive'

"With interest rates at current levels, the market is not expensive," Donald Selkin, who helps manage about $3 billion as the New York-based chief market strategist at National Securities Corp., said in a Nov. 14 phone interview. "The market has room to go higher."

Stocks have jumped as the Fed held its benchmark lending rate near zero since December 2008 and bought more than $2.3 trillion in Treasuries through unprecedented quantitative easing programs. Economists say the Fed will lower the $85 billion in monthly purchases to $70 billion in March, according to the median in a Bloomberg News survey conducted Nov. 8.

"What everybody's been trying to figure out this year is how much longer is the Fed going to keep us on life support and if they do taper, are we going to continue to see the growth we've enjoyed the past couple of years?" Thomas Garcia, head of equity trading at Santa Fe, New Mexico-based Thornburg Investment Management Inc., said in a Nov. 14 phone interview. His firm manages more than $90 billion. "That's the big question."

Bull Markets

The last time the dispersion of valuations came c! lose to b! eing this narrow was in October 2006, a year before the last bull market ended, Goldman Sachs data show. Before that, multiples were most compressed in September 1997, 10 months before the biggest bull market on record ended.

Goldman Sachs's price-earnings ratio dispersion is a monthly reading of standard deviation, or the variance from the average, for companies in the S&P 500. Goldman Sachs compiles data for companies whose price-estimated earnings ratios are between zero and 75.

Bull markets since World War II have ended after about four years, according to the average of data compiled by Bloomberg and Birinyi Associates Inc. This rally has lasted more than 4 1/2 years. Its 166 percent gain has exceeded the 122 percent average return for the last 12 bull markets.

"We've gone from the fear of losing to the fear of losing out," Leclerc said. "That's always a dangerous inflection point."

Why Annaly Capital Management (NLY) Dipped Today

NEW YORK (TheStreet) -- Annaly Capital Management (NLY) closed down 3.5% to $11.71 in Tuesday trading, moving in sympathy with competitor American Capital Agency Group (AGNC). The mortgage real estate investment fund (REIT) saw 26.2 million shares change hands, well over its three-month average daily trading volume of 13.9 million.

American Capital reported a third-quarter loss of $1.80 a share, compared to analysts' expectations of 77 cents a share, according to Thomson Reuters' figures. The company blamed volatility in interest rates and mortgage spreads for the earnings loss, two factors which significantly influence Annaly Capital operations. Annaly expects to report third-quarter earnings on Nov. 4.

Also influencing shares, The Financial Times recently reported the New York Federal Reserve instigated a "deep dive" into the relationship between banks and mortgage REITs. The Fed is concerned if interest rates should succumb to volatility, mortgage REITs might diminish their stake in mortgage-backed securities (MBS), sparking a market selloff on a larger scale. The FT noted the firms have increased MBS holdings by 188% since 2009 to a combined $460 billion stake.

TheStreet Ratings team rates Annaly Capital Management as a Hold with a ratings score of C+. TheStreet Ratings Team has this to say about their recommendation: "We rate Annaly Capital Management (NLY) a HOLD. The primary factors that have impacted our rating are mixed -- some indicating strength, some showing weaknesses, with little evidence to justify the expectation of either a positive or negative performance for this stock relative to most other stocks. The company's strengths can be seen in multiple areas, such as its compelling growth in net income, notable return on equity and attractive valuation levels. However, as a counter to these strengths, we also find weaknesses including weak operating cash flow and a generally disappointing performance in the stock itself." Highlights from the analysis by TheStreet Ratings Team goes as follows: The net income growth from the same quarter one year ago has significantly exceeded that of the S&P 500 and the Real Estate Investment Trusts (REITs) industry. The net income increased by 1897.1% when compared to the same quarter one year prior, rising from -$91.16 million to $1,638.21 million. The company's current return on equity greatly increased when compared to its ROE from the same quarter one year prior. This is a signal of significant strength within the corporation. Compared to other companies in the Real Estate Investment Trusts (REITs) industry and the overall market, Annaly Capital Management's return on equity significantly exceeds that of both the industry average and the S&P 500. Annaly Capital Management reported significant earnings per share improvement in the most recent quarter compared to the same quarter a year ago. The company has demonstrated a pattern of positive earnings per share growth over the past year. However, we anticipate underperformance relative to this pattern in the coming year. During the past fiscal year, Annaly Capital Management increased its bottom line by earning $1.69 a share vs. 49 cents a share in the prior year. This year, the market expects earnings to be in line with last year ($1.69 vs. $1.69). NLY has underperformed the S&P 500 Index, declining 23.59% from its price level of one year ago. The fact that the stock is now selling for less than others in its industry in relation to its current earnings is not reason enough to justify a buy rating at this time. Net operating cash flow has significantly decreased to -$3,820.86 million or 192.63% when compared to the same quarter last year. Obamacare deadbeats: Some don't pay up

Those who didn't pay their Obamacare premiums will see their policy selection canceled.

NEW YORK (CNNMoney) Just cause they've signed up for Obamacare doesn't mean they're covered.

Around one in five people who picked health insurance policies on the state and federal exchanges last year haven't paid their first month's premiums, according to insurers polled by CNNMoney. These folks will likely see their policy selection canceled and they'll be left uninsured.

Some 2.1 million people signed up for a plan in time for their coverage to start January 1, according to the Obama administration. But with the payment deadlines stretching until January 31 at the latest, anywhere between 12% and 30% of those folks still haven't paid up, insurers say.

Most consumers were given until the middle or the end of January to pay their first premium, a necessary step to actually activating enrollment. Exchange officials and insurers repeatedly stressed the importance of sending in that first payment, with some following up with the slackers by phone or letter.

The true enrollment figure likely won't be known for a few weeks.

Scott & White Health Plan reached out 10 times to each person who hadn't paid and delayed the deadline to Jan. 30, said Allan Einboden, chief executive. Early on, people said there were confused about what they needed to do to activate their policies. Others, however, said they were looking at alternative options or were considering forgoing coverage.

The Texas-based insurer expected its payment rate to be in the high 80% range by its deadline, Einboden said, noting that about 450 people had signed up for coverage starting Jan. 1.

Other insurers cited figures in a similar range. More than 70% of those who signed up for Aetna (AET, Fortune 500) plans sent in payments by its mid-month deadline, while 88% of Medical Mutual of Ohio's 6,500 applicants paid their bill by the Jan. 15 cutoff. That was more than Medical Mutual had projected.

A majority of WellPoint's would-be members have paid, said WellPoint's chief financial officer, but not a "vast majority." WellPoint (WLP, Fortune 500), a major player in the exchanges with 500,000 applications, has given folks until Jan. 31 to pay.

I signed up for Obamacare!

Those who don't pay are receiving termination letters. CoOportunity Health said about 18% of the 11,000! Nebraska and Iowa residents who had signed up missed its Jan. 24 payment deadline and would receive cancellation notices this week. But even this final notice told recipients to call if they had intended to pay the premium.

The insurer had projected up to 20% wouldn't activate their enrollment.

"We figure either those people had a change of heart or thought it was too expensive," said Cliff Gold, CoOportunity's chief operating officer. "Or maybe some people decided to keep what they had."

Insurers are generally pleased with the payment rates, though they are grousing about having to weed out the deadbeats, said Paul Tiede, an executive vice president at SunGard, which works with insurers on billing. There's been a huge uptick in payments in recent weeks.

"Money is flowing in the door," Tiede said.

Now insurers have to start tallying the next wave of payments. Most of those who signed up this month for coverage to start Feb. 1 have until Friday to pay and activate their enrollment. To top of page

As of December 31, 2011, it had 69,491 microcredit loans outstanding, totaling R$62.8 million. Its BNDES onlending portfolio totaled R$35.4 billion as of December 31, 2011.

The Bank provides traditional loans for the ongoing needs of its corporate customers. It had R$85.8 billion of outstand! ing other! local commercial loans, accounting for 32.5% of its portfolio of loans and advances as of December 31, 2011. It offers a range of loans to its Brazilian corporate customers, including short-term loans of 29 days or less; guaranteed checking accounts and corporate overdraft loans; discounting trade receivables, promissory notes, checks, credit card and supplier receivables, and a number of other receivables; financing for purchase and sale of goods and services; corporate real estate financing, and investment lines for acquisition of assets and machinery. Real estate-mortgage loans include loans on residential real estate to individuals. All loans granted under this category are secured by the financed real estate. Installment loans to individuals consist primarily of unsecured personal installment loans (including loans whose payments are automatically deducted from a customer�� payroll), revolving loans, overdraft facilities, consumer finance facilities and credit cards. Lease financing includes primarily automobile leases and loans to individuals. The vehicle financed acts as collateral for the particular loan granted.

Investment Activities

As of December 31, 2010, the book value of the investment securities was R$84.7 billion (representing 22.6% of its total assets). Brazilian government securities totaled R$55.8 billion, or 65.9% of the Bank�� investment! securiti! es as of December 31, 2010. Sources of Funds

The Bank offers its customers a variety of deposit products, such as current accounts (also referred to as demand deposits), which do not bear interest; traditional savings accounts, which earn the Brazilian reference rate for savings accounts (taxa referencial) plus 0.5% per month, as set by the federal government, and time deposits, which are represented by certificates of bank deposits (CDBs), which normally have a maturity of less than 36 months and earn interest at a fixed or floating rate.     Bank of America (NYSE: BAC  ) and JPMorgan (NYSE: JPM  ) have been able to avoid slipping into the red this morning so far, with the housing news likely playing a big role in that. Of course, JPMorgan reported earnings on Friday and noted that new originations of mortgages were down year over year and also over sequential quarters, so the outlook for better current and future sales is the good news the bank needs. Since loans are one of the largest parts of a bank's revenue-generation machine, the recent uptick in interest rates has caused concern that new business would be slowing down and hurt revenue growth.
